Who Owes and How Much

Freelancers, S-corp owners, and profitable corps with uneven income miss estimates most.

Safe-Harbour Math

  • Federal: 90% current or 100%/110% prior-year, quarterly and timely.
  • State: often 70-90% current or 100% prior — see SALT and Multi-State.
  • Annualized: use when H2-heavy income; document Schedule AI inputs.

Calendar and Controls

Worked Example: Freelancer Owes $28k, Pays Zero Estimates

Designer earns $140k net self-employment income, no withholding, pays nothing quarterly. April surprise: ~$19,700 SE tax + ~$16,000 income tax − $0 paid = ~$35,700 due plus underpayment penalty (~8% annual on quarterly shortfalls, so roughly $800–$1,200 extra). The fix that should have happened in April:

Quarter Action Amount
Q1 (Apr 15) 25% of prior-year total (safe harbour) ~$7,500
Q2 (Jun 15) Re-run on H1 actuals, adjust ~$7,500
Q3 (Sep 15) True-up for big Q3 project ~$9,000
Q4 (Jan 15) Final true-up remainder

S-corp owners get a second lever: bump W-2 withholding in Q4 instead of estimates. Withholding counts as paid ratably all year even if withheld December 31 — a legal timing advantage estimates don’t have. Model both before year-end — see S-Corp and Year-End Planning.

Annualized Method (Uneven Income)

Seasonal businesses (70% of income in H2) shouldn’t pay equal quarters. Form 2210 Schedule AI annualizes income period-by-period: compute tax on year-to-date annualized income, pay the cumulative minimum each quarter. More paperwork, but it eliminates penalties on income you hadn’t earned yet. Document the inputs (period P&Ls tied to the GL — see Month-End Close) because the IRS can ask for the worksheet.

State Estimate Traps

  • Different thresholds. Many states tax at lower safe-harbour percentages but assess penalties faster. New-nexus states from remote hires are the classic miss — see Multi-State.
  • PTET interplay. Pass-through entity tax elections change who pays (entity vs owner) and when. Coordinate estimates after the PTET election, not before — see SALT.
  • Prior-year trap. The 110%-of-prior-year harbour uses last year’s higher income; after a down year you may overpay all year. Switch to 90%-of-current-year with quarterly true-ups when income drops.

FAQ

Does withholding count?

Yes and favourably — withholding is treated as paid ratably even if year-end loaded. Adjust W-2 withholding before raising estimates.

What triggers penalties?

Late or uneven quarters without annualization, missing state estimates after expansion, and unreconciled provision to return.

Next Steps

  1. True-up Q3/Q4 with YTD actuals now.
  2. Calendar state estimates alongside federal.
  3. File confirmations in binder before year-end.
