PTO and Vacation Accrual Accounting in 2026: ASC 710 Liability With Payroll Tie
Calculation
Hours earned − hours used = balance × rate + burden = liability, by employee, summed with review.
Pair with Payroll Guide, Payroll Year-End, Multi-State, and FLSA.
Controls
- Policy wording frozen (vesting, caps, forfeiture).
- HR balances = payroll = GL monthly.
- Rate updates for raises.
- Reviewer sign before close — see Month-End Close.
Retain rollforward per PBC and Audit Procedures.
Link to Year-End Close and Going Concern for disclosure where material.
Worked Example: 40-Person Company
| Group | Heads | Avg balance (hrs) | Avg rate | Burden | Liability |
|---|---|---|---|---|---|
| Engineering | 18 | 64 | $72 | 8% | $89,640 |
| Sales | 12 | 41 | $58 | 8% | $30,813 |
| G&A | 10 | 55 | $66 | 8% | $39,204 |
| Total | 40 | $159,661 |
Build it bottom-up from HR balances, not top-down from payroll %. A top-down estimate hides negative balances (overused PTO), terminated-employee payouts still owed, and cap overflows where policy says 200 hours but the system holds 260. Each of those is an audit adjustment waiting to happen.
Rate updates matter more than teams expect: a mid-year 4% raise on a 2,000-hour PTO bank adds ~$6,400 to the liability with zero new hours earned. True-up rates the same cycle raises post — see Payroll Year-End.
Policy Design That Prevents Restatements
The five clauses auditors read first:
- Vesting and payout. “Unused vacation vests and is paid out at termination” creates the liability. “Use-it-or-lose-it with no payout” generally does not — but only if practice matches. A forfeiture policy with a history of payouts is substance-over-form accrual.
- Caps and carryover. Cap accrual (e.g., 1.5× annual grant) and define forfeiture mechanics. Uncapped balances compound silently; one tenured employee can hold a $25k liability.
- Rate definition. Current pay rate at balance-sheet date, including shift differentials where applicable, plus employer payroll taxes where the policy or jurisdiction requires it.
- Sick vs vacation separation. Keep sick leave — which typically does not vest — in a separate bucket with its own rules. Blended “PTO banks” force accrual on the whole balance unless the non-vesting portion is tracked separately.
- State overlays. California treats vacation as earned wages (no forfeiture); Illinois, Colorado, and others restrict use-it-or-lose-it. Multi-state teams need the highest-standard rule or state-specific riders — see Multi-State and FLSA.
Month-End Tie-Out (10 Minutes)
- Pull HR balance report and payroll usage report for the period.
- Foot the rollforward: beginning + earned − used − forfeited ± adjustments = ending.
- Reconcile ending to GL; investigate any plug — never book to “miscellaneous.”
- Reviewer signs with date; file in the close binder — see Month-End Close.
Unreconciled PTO is a top-5 recurring audit adjustment for SMBs. The fix is calendar discipline, not year-end heroics — see PBC.
